Version:           2.6.4 (using KDE 3.5.5, Debian Package 4:3.5.5a.dfsg.1-6 (4.0))
Compiler:          Target: x86_64-linux-gnu
OS:                Linux (x86_64) release 2.6.18-4-amd64

I tried to compress as a .zip a folder which was on an USB key (under system:/media/sdb1 ). It failed, showing the "Please Wait" dialog indefinitely. Once I moved the folder on my hard disk, it worked.

Can you reproduce the problem? Do any other kde/non-kde apps have trouble reading off the usb key?

I can reproduce it. Even more, it seems not to be related directly to the USB key, but to the system:/ thing. If I right-click on the device in Konqueror and select to open it in a classic file system ( /media/disk), it works.

can you access any files off system:/ in any kde app?

Yes I can. Konqueror reads the content, kuickshow, KPDF and KOffice open files on it.
