In the K-Menu "Applications" tab and the up/down keys don't do anything at all, even if I tab out of the search field. That makes the menu impossible to use with the keyboard-only which is completely degradation of usability.

Reproducible: Didn't try

I can reproduce it in kde 4.7.4, it works everywhere except in the "Applications" tab. As far as I know Kickoff is being recoded at the moment, so not sure this will be fixed here.

Just adding my voice. Not sure if this is fixed in 4.8, but it's pretty annoying/glaring in 4.7

Fix will be written, and submitted for Review, quite soon. My "working" bug for this is https://bugs.kde.org/show_bug.cgi?id=296696, I'm reserving that as my "scratch paper" - it deals entirely with coding issues, not user issues.
But comments about user issues, and things I might be missing, do have a place: They should go into the "parent" bug of this duplicate, https://bugs.kde.org/show_bug.cgi?id=276932.
