Arrange only works for vector layers. Seems like you have a pixel layer. In the layers docker, next to the plus icon to create a new layer, there's a dropdown from where you can choose to create a new vector layer. Draw your circle on that and try again. I first set this to wish, but it clearly doesn't fit that either -- it's just not a bug.
