I have the same problem with kde 4.0.3 (kubuntu). Bubble doesn't appear, although I've specified the option.
Do you mean the old yellow bubble? It doesn't exist anymore. For the new popup dialog (bubble replacement), can you verify that it is enabled in Settings -> Configure Notifications, "Incoming Message"? You might have to restart knotify4 after changing that setting. Do popups via knotify work in general on your system? You can test that for example in System Settings, Notifications (enable popups for some event and trigger that event).

For me the knotify popup would popup saying a new message had arrived even when I already have a window open chatting to that person. In a heated conversation this shows popups like crazy which isn't good. It would be better if notifications didn't appear for people you are currently chatting with.
True, and even fixed in SVN already :-) See bug 158608.
