Version:           3.0.0a5 (using KDE 3.1.2)
Installed from:    compiled sources
Compiler:          gcc version 3.3 (Mandrake Linux 9.2 3.3-2mdk)
OS:          Linux (i686) release 2.4.21-0.13mdk

It would sure be nice to be able to select some other diff tool e.g sdiff instead of diff... it would probably not work with the colorization but side-by-side diff's are very nice to have.

You can use any KPart that can show diffs, just install "Kompare" from kdesdk and you've got 
side-by-side diffs (right-click into the diff pane and select "Kompare").
