The option "Show window list while switching windows" does two things:
1) Actually displays the window list instead of focusing the window (this is ok)
2) Change the order for window switching (this should be splitted)

Part (1) is simple.

Now I explain part (2):

Suppose you open, in order, applications A, B and C.
Pressing Alt+Tab will bring B to front (with both configurations)
(Now release Alt)
Pressing Alt+Tab again will bring C to front if enabling this option, otherwise will bring A to front (uses the opening order instead of ordering basing on the window layering).

This is being fixed with the next version of the window switcher that will be in KDE 4.4.
