i can only set image files that are installed by default as wallpaper. the window that pops up on clicking on the 'browse' button does not show anything - no folders/files.

Does the file dialog shows the files/folders if it is launched by any other KDE application ?

yes, there is no problem in seeing files/folders with any other application.

(dolphin, konqueror file manager, open file dialogs of koffice, ktorrent, kopete)

Mh, can you change the filter in that dialog (or just try to show "*" (everything) )?

Anyways it shouldn't be needed. So I wonder why you ended with this behaviour.
Here using:

Qt: 4.5.1 (qt-copy  958974)
KDE: 4.2.71 (KDE 4.2.71 (KDE 4.3 >= 20090428))
kdelibs svn rev. 960693 / kdebase svn rev. 960693
on ArchLinux i686 - Kernel 2.6.29.1

I can't reproduce so if it was a Plasma bug (creating the filedialog) it should be fixed.
