I agree that using favicon.ico should be possible, but it should be optional - some users may prefer the current behaviour. Using favicon.ico should be the default though (IMHO).
I think it's better to show a standard link icon with a non-scaled smaller favicon.ico on top of this icon in one of the corners. Otherwise you will get very ugly icons if they are scaled to a bigger size. Especially when the other icons on the desktop are in svg format and so very beautiful.
Site icons are not always windows icons and one windows icon can contain multiple images with different sizes.
The favions are only stored as 16x16 pngs, no matter which icon sizes the site favicon contains. So scaling that up always would produce a badly blurry icon (imagine I have set my desktop icons to 72, my friend to 128 - scaled up from 16x16 would look terrible). I second Comment #4. Links should behave the same way bookmarks do. When I create a bookmark link in the bookmarks toolbar and the bookmarks toolbar is set to 16x16 the favicon saved in ~/.kde/cache-<computername>/favicons is used. But when I set the bookmarks toolbar size to 32x32 or bigger the www mimetype icon is used with the favion as overlay. The same should be possible for links dragged to the desktop.
Comment #4 behaviour has been implemented on KDE4.
