This is just wrong, there is no extention and "fiel INSTALL" returns "ASCII text".
Can you attach it here? It probably starts with 'diff'.

It's the *** that makes the detector mistake this INSTALL for a diff file.
I attached another file (README from the Quake3 version by Icculus) which gets classified as "c source file"

Do you mean this is not a bug or that you don´t know why the type is misdetected here?
I get the same behaviour as the reporter, the INSTALL file gets reported as a diff and the README as c source code. (kde 3.5.5) file reports them both as "ASCII English text".

Another problem case: Files with /bin/bash and +x mode are detected as scripts but not files with /bin/sh even with +x mode.
I can still reproduce this in 3.5.9, but dolphin/trunk r809039 recognizes both of those files as text/plain. The problem mentioned in c#12 isn't reproducible in either of the two versions I have.
